Understand K Ratio in Investments: Meaning, Importance & Calculation

The K-Ratio measures both the growth and consistency of returns over a specified period.

Your goals won’t wait, begin your SIP today with just Rs. 100 and start building your future

Article 11

The K-Ratio is a measure that evaluates the consistency of an asset's returns over time and its growth potential. It is commonly used to analyze the risk and reward associated with investing in a specific asset.

When you are deciding whether an investment is suitable for your portfolio, you need to focus on two key aspects: how much and how consistently the returns from the investment grow. The K-ratio helps you measure these factors and assess them at a glance. Many beginners just getting started with investing do not know what the K-ratio is. However, no matter what stage of your investing journey you may be in, this ratio can help you make better decisions about your financial future.

So, in this article, we take a deep dive into the meaning of the K-ratio, how it is calculated and what it tells you.

What is the K-ratio?

The K-ratio is a statistical measure that assesses the amount of growth in an asset and the consistency of that growth. In simpler terms, it gives you the answers to two questions — how much the returns from your investment are growing, and how steady or consistent those returns are.

When you club the outcomes of the K-ratio with the results of your risk assessment, you get a holistic overview of the asset’s risk-return profile. This will help you determine whether the growth and consistency of the returns you could earn from an investment justify the risks taken to make that investment.

Key takeaways

  • The K-ratio is a statistical tool that evaluates the rate of growth in an asset’s returns and the steadiness of that growth.
  • It uses the principle of linear regression to measure the growth of investments worth $1,000 in the stock or securing that is evaluated.
  • A higher K-ratio is preferable as it indicates better and more consistent growth in the asset’s returns.
  • The results of the K-ratio analysis can be combined with a risk assessment to measure the risk-return profile of a security.

Formula of the K-ratio

As you have seen in the meaning of the K-ratio, it is not a simple mathematical tool. Rather, it is a statistical tool that uses linear regression to find the outcomes. So, the K-ratio formula may seem slightly complicated for manual usage. Check out the K-ratio formula below.

K-ratio = (Slope of logVAMI regression line) ÷ n (Standard error of the slope)

Here, n is the number of periods over which the monthly return data is calculated. If the K-ratio formula seems a bit confusing, rest assured that it is normal. To better understand how the K-ratio is computed, we need to look into the details.

How to calculate the K-ratio?

The K-ratio formula is only one part of calculating the ratio. In simple terms, you need to run a linear regression model on the VAMI curve’s logarithmic cumulative return. VAMI here stands for the Value-Added Monthly Index, which monitors how $1,000 worth of investments in any stock or security perform.

Since the K-ratio is a statistical measure, several steps are involved in the computation of this risk-return metric. Let us go through the steps in order.

  • Step 1: Start by creating a scatter plot graph of the log(VAMI) values against the number of periods.
  • Step 2: Then, use the slope to evaluate the returns earned per period. The period may be days, weeks, months, quarters or even years).
  • Step 3: Then, measure the standard error of the slope, which is essentially how much the data points deviate from the regression line. This gives you an idea of the risk involved.

So, the slope that is used in the numerator of the K-ratio formula represents the returns from the security. The standard error used in the denominator measures the risk. Ideally, the returns should be greater than the risk, which means that the numerator should be higher than the denominator (or the ratio should be higher rather than lower).

What the K-ratio can tell you?

The meaning of the K-ratio can give you a fair idea of what it aims to convey. Its primary concerns are the growth in returns and the stability of that growth. However, it also factors in the risk by measuring the standard error statistically. So, it tells you whether the risk you take when you invest in a security is compensated for by adequate returns.

If the K-ratio is high, it means that you earn more returns (as well as more consistent returns) for the risk involved. A lower K-ratio means the exact opposite is true — the returns do not justify the risk. That said, you cannot evaluate the K-ratio as a one-time exercise and make a decision. It is advisable to revisit this ratio each time you rebalance your portfolio to find which assets continue to remain rewarding and which ones have become riskier.

History of the K-ratio

The K-ratio has an interesting history that begins in 1996, which was when Lars Kestner introduced this metric. Initially published in his book Quantitative Trading Strategies, the ratio was intended to be a substitute for or a complementary tool to the Sharpe ratio — which measures the risk-adjusted returns from an asset mathematically.

The main difference between the K-ratio and the Sharpe ratio is that unlike the latter, the former considers the returns as well as the order in which those returns are earned. This helps measure the element of consistency (or lack thereof) in the earnings.

Since its introduction, the K-ratio was modified twice by Kestner himself. In 2003, he altered the formula to account for the number of return-related data points in the denominator. In 2013, he modified it once more to include the square root of the observations available in one year. However, today, the formula shown earlier in this article is the most widely used variant.

What are the uses of the K-ratio?

The K-ratio is primarily used in asset or security analysis. Let us explore the many ways in which this statistical measure is useful for various stakeholders.

  • Evaluating portfolio performance: The K-ratio is vital for checking the risk-adjusted returns of a portfolio over time. It can measure how consistent the returns are when compared to a benchmark. You can even use it to compare mutual funds.

  • Risk management: With the K-ratio, risk assessment and management also become more effective. You can use it to identify when your investments are underperforming and make the adjustments necessary.

  • Fund manager selection: Institutional investors and managers of any fund-of-funds can rely on the K-ratio to select investment managers. The ratio offers insights into the skills and expertise of fund managers.

  • Long-term investment planning: Financial advisors can also use the K-ratio to help clients with their long-term financial planning. With this measure, it becomes easier to create portfolios that align with the risk-return preferences of investors.

Example of how to use the K-ratio

Whether you are investing in mutual funds or directly in the financial markets, the K-ratio can be extremely helpful. It is considered to be a more holistic measure than the Sharpe ratio and other risk measurement metrics because it not only accounts for the growth in returns but also considers the trend or consistency of those returns.

You can use it to evaluate the risk-return profile of any asset or security. You can even measure the cumulative returns. Additionally, the K-ratio makes asset comparison more effective and significant. It can also be used for securities like bonds and other debt instruments. Keep in mind, though, that the ratio will vary based on the asset class and category you are evaluating.

Conclusion

The K-ratio can be a difficult measure for beginners to understand. However, as you learn more about the markets and investments, you can appreciate this metric better. That said, while the ratio is a comprehensive measure of both risk and returns, it is best to use it alongside other metrics when you are evaluating mutual fund schemes or any other assets.

If you are planning to invest in mutual funds rather than direct equity or bonds, the Bajaj Finserv Mutual Funds Platform can be the right place to begin. Check out over 1,000 schemes available for investors — across different categories like debt, equity and hybrid funds. Frequently asked questions

What is a good K-ratio?

Whether or not a K-ratio is good depends on the context and your investment goals. Broadly, however, a ratio greater than 1 is ideal as it means that the returns exceed the risk.

What is the meaning of K in the K-ratio?

The K in K-ratio stands for Kestner after Lars Kestner, who developed and introduced this ratio to measure risk and returns more equitably and comprehensively.

What does the K-ratio measure?

The K-ratio measures the growth and the stability or consistency of the returns from a security. These returns are compared with the risk, so you know whether you will likely earn adequate returns to compensate for the risk from an asset.

Why is the K-ratio important for investors?

The K-ratio is important because it gives investors an in-depth idea of the risk-adjusted performance of an asset. You can use it to assess the returns as well as their consistency. This, in turn, allows you to choose assets that are more likely to steadily outperform the market.

What is drawdown in the context of the K-ratio?

Drawdown in the context of this ratio means the decline in the cumulative returns from one peak to the next trough. This tells you more about how consistent the returns from the security are.

What does a high K-ratio indicate?

A high K-ratio is a sign that an investment is outperforming its benchmark consistently. It indicates that the investment is generating positive risk-adjusted returns with relatively low risk or volatility.

Can the K-ratio be negative?

Yes, the K-ratio can be negative if the asset consistently underperforms. In other words, if the losses from an investment are more frequent than profits therefrom, you have a negative K-ratio.

How does the K-ratio complement other performance metrics?

While other similar metrics like the Sharpe ratio focus on the risk-adjusted returns, the K-ratio adds to this detail by factoring in the stability and reliability of the returns.

Is the K-ratio applicable to all types of investments?

The K-ratio is commonly used for liquid financial instruments like stocks, mutual funds and exchange-traded funds. However, in theory, it can be used for any asset or investment.
