Article 7

The world of investing is a maze of key terms and strategies. In this regard, having a good understanding of the different types of funds is integral to make the most of your investments. Some of the most popular investment vehicles for Indian investors include mutual funds, exchange traded funds and index funds. Moreover, each of these come with its own features, benefits, and risks that cater to different investment goals and preferences.

What are mutual funds

Mutual fund schemes are an instrument of investment that works by pooling in capital from multiple investors and investing the sum into a diversified array of assets such as debt securities, equities, government bonds, gold, etc. Such mutual funds are usually actively managed by expert fund managers who work to ensure that the fund outperforms its benchmark index, and may also incur some administrative charges.

Key takeaways

  • Actively managed mutual funds aim to outperform a benchmark index but usually come with higher fees.
  • Traded like stocks on exchanges, ETFs are passively managed, offering lower fees and intraday trading flexibility.
  • Index funds are passively managed, track specific indices and low cost diversification, but with returns limited to the index’s performance.

What is an index fund?

An index fund is a type of mutual fund that is designed to track a specific index such as the Nifty 50 or Sensex. Such index funds are usually passively managed wherein the fund manager aims to replicate the performance of the index rather than beat it. They provide diversification and a low cost way to invest in a wide segment of the market. The advantage of index funds lies in their simplicity and lower fees as compared to actively managed mutual fund schemes. However, returns are limited to the performance of the index with little chance to outperform the market index.

What is an ETF?

An exchange traded fund, commonly known as an ETF, is similar to a mutual fund. One of its major differences is the fact that it is traded much like equity shares on regulated exchanges. In this regard, ETFs track an index, commodity, or sector and are usually passively managed. You can buy and sell ETF units throughout the trading day. Moreover, ETFs usually come with a lower expense ratio as compared to mutual funds because they require less management. Moreover, ETF prices can fluctuate throughout the day, unlike mutual funds which are priced only at the end of the day.

Bottom line

The choice between mutual funds, ETFs, and index funds depends on your financial goals, risk tolerance, and investment strategy. Mutual funds are suitable if you are looking for professional management, while ETFs and index funds are better for the more cost conscious investors who prefer a passive approach. Additionally, index funds are ideal for long term growth, while ETFs come with the flexibility of intraday trading. It is recommended that you do your own research and seek the advice of a professional financial advisor to make the most off your investments.
