Cash Turnover Ratio is the metric used to determine how frequently a company replenishes its cash and cash equivalents in order to generate more revenue. In other words, how efficiently a company manages its cash flow is calculated with this tool. In this article, we will address the concept of cash turnover ratio: what it means, how to calculate it, its elements and its importance. We will also explore the limitations of Cash Turnover Ratio and consider some common concerns that business owners have about this key financial metric.

What is cash turnover ratio?

Cash Turnover Ratio is a financial metric to measure. It tells you how efficiently a company is using its cash and cash equivalents for income generation. It represents the frequency of how many times a company's cash, cycles and turns through its operations over a given period of time, usually one year. In short, Cash Turnover Ratio provides an insight on how well the company is utilizing the cash available to boost sales or revenue.
 

Businesses need a healthy cash flow to operate day-to-day, meet obligations and invest in growth opportunities. That said, it is also inefficient to keep too much cash at hand for a business. If you can put that capital elsewhere and make better returns off of it, then that’s a better utilization of cash. On the flip side, when you do not have enough cash, it can result in liquidity problems during everyday operations. Cash Turnover Ratio aids in bringing some equilibrium because it tells whether the company is performing well, as per its cash resources.
 

A high cash turnover ratio means the company is better at using its available money to make more income, whereas a low cash turnover ratio indicates that there may be some inefficiencies in how it manages its funds. However, the ideal cash conversion ratio will vary from industry to industry, and even within industries. It will also vary depending on a company's financial status.

Formula for the cash turnover ratio

The following formula is used to calculate Cash Turnover Ratio:

Cash Turnover Ratio = Net Sales (Revenue) / Average cash and cash equivalents

In this formula:

  • Net sales (revenue): This represents the total revenue generated by the company from its sales of goods and services during the period.
  • Average cash and cash equivalents: This is the calculation of how much cash and cash equivalents the company holds at the beginning and the end of the stipulated time period.

Businesses can easily assess how efficient they are with cash utilisation by using this formula that clearly states the number of times the company’s cash is being used to generate revenue.

How to calculate cash turnover ratio?

These are the steps to calculate Cash Turnover Ratio:

  1. Determine net sales (revenue): You have to start by figuring out the total sales revenue the company has earned during the specific period. You will typically find this in the company’s income statement.
  2. Calculate average cash and cash equivalents: The next step is to determine what is the average cash and cash equivalents for the specific period. This can be arrived at by adding the cash and cash equivalents at the beginning of the period with the cash and cash equivalents at the end of the period and dividing this by two.
  3. Apply the formula: Now you have to apply the above formula – divide the net sales by the average cash and cash equivalents. This will give you Cash Turnover Ratio.
  4. Interpreting the result: Now, you analyse whether the company is doing efficiently in terms of its cash or not by setting the Cash Turnover Ratio in the context of the industry it is in and its own financial situation.

Let’s say a company’s net savings is Rs 5,00,000 and it has an average cash balance of Rs 1,00,000, then the Cash Turnover Ratio would be 5. This shows that the company has a cash cycle of five times during the period to generate revenue.

Components of the cash turnover ratio

The major components of Cash Turnover Ratio are:

Revenue

The total income generated by the company through sale of goods and services is its total revenue. This shows how well the cash is being utilized by the company in generating sales and forms the numerator of the CTR formula.
 

Cash and cash equivalents

All short-term liquid investments along with actual cash and bank balances make for cash and cash equivalents. This represents the total cash available in the company and forms the denominator of the formula.

Interpreting the cash turnover ratio

The Cash Turnover Ratio indicates a company's effectiveness in managing cash. A higher ratio implies that the company turns its cash into sales efficiently, a sign of efficiency in operations management. It could also indicate the company is running extremely low on cash and is converting its cash into revenue rapidly.

On the contrary, a lower CTR shows that there are inefficiencies in the cash management of the company. This could be because the company may be retaining excessive cash that is not being utilized optimally. That cash is lying around not generating sufficient returns. However, the CTR is also seen in the context of the industry we are dealing with and a lower ratio can be considered “good” in certain industries.
 

For example, manufacturing companies that need a higher working capital than a service-based company will have a lower Cash Turnover Ratio. Therefore, it is important to measure them with companies within the same industry.

Drawbacks of the cash turnover ratio

Although, the Cash Turnover Ratio is an effective tool, it does have some drawbacks:

  1. Industry variations: Due to different capital structures and different working capital needs, the ratio cannot always be directly compared across industries.
  2. Ignores cash flow quality: The ratio does not consider vital factors like timing, consistency or sustainability of cash flow.
  3. Short-term focus: Cash Turnover Ratio may not always offer a complete picture of the long-term efficiency of a company because it is calculated on short-term data only.
  4. Limited scope: The CTR also doesn’t take into account aspects like profitability, and debt-ratio which are also crucial financial metrics.
