Investing in the stock market can be challenging for many. While there are certainly numerous opportunities in share trading for wealth creation, investors also need to be careful. Intensive research and analysis is a prerequisite to success. One of the very first assessment metrics that every trader must consider is the risk-reward ratio. This can be undertaken through technical indicators which help analyse price movements, both historical and future. A popular technical analysis indicator is the Ulcer Index (UI).
 

The ulcer index is a common technical tool employed by traders. It was developed in the 1980s by Peter Marin. In this article, we will discuss the meaning of the ulcer index, along with its calculation and interpretation.

What is the (UI)?

The UI is a popular technical analysis tool used to calculate a stock’s volatility. Traders rely on it to understand the extent of possible profit or loss in trades and determine suitable trade entry and exit price levels. It was first developed by Byron McCann and Peter Marin in 1987 for their book, which was written as a guide to analysing mutual funds.
 

The metric is a key measure of a stock’s downside risk. The downside risk is essentially the maximum fall potential of a stock when the market is volatile. If investors can have the ability to accurately understand downside risk and place trades according to their risk appetite, they can optimise their investments.
 

During a given time period, the ulcer index helps you understand the extent of risk in investing in a stock. The index is named after the stomach ailment as price falls can often lead to stomach stress, leading to ulcers (at least for novice traders).

How to calculate the ulcer index?

Knowing how to calculate the UI can help traders accurately and reliably assess the volatility of a stock or portfolio. The ulcer index remains at 0 if the price of a stock remains constant or rises. Typically, the time period for an ulcer index assessment is set at 14 days and the index value itself is a percentage.

The ulcer index can be calculated in the following manner:

  • Step 1
    The first step is to find out the drawdown percentage. This can be done by taking the present closing price of a stock and subtracting the peak closing price value of the trading duration from it. This is then divided by the latter, and the result is multiplied by 100. The formula is:

    Drawdown % = (Present closing value - Highest closing price in 14 days)/(Highest closing price in 14 days) × 100

  • Step 2

    In the second step, the trading period’s squared average is calculated by taking the 14-day total of the squared percentage drawdowns and dividing it by 14. This can be expressed as:

    Squared average = (14-day total of the squared percentage drawdowns)/14

  • Step 3
    In the final step, you can calculate the UI value, which is the squared average’s square root.

    Ulcer index = √ (Squared average)

The UI moves higher as the given asset’s price declines, indicating an inverse relationship. If the UI of an asset is high, it signifies that the bounce back will also take longer, making it a risky choice.

Interpreting ulcer index

As previously mentioned, UI is a great method for calculating the magnitude of downward risk in a stock or a portfolio. It can help you strategise investments according to your risk appetite, avoiding stocks that are beyond a certain value. For instance, if the UI value of a stock is 10%, it indicates that the particular asset can fall 10% from its current value in the next 14 days. If this aligns with your appetite for risk and financial goals, and if you can ‘stomach’ the downside risk, feel free to invest in it. Otherwise, you can find safer alternatives that work best for you.
 

If you want to use the ulcer index in your trading, the first thing to do is check your broker and the trading and charting platform you rely on to see if they provide a feature for its calculation. There are some platforms that have built-in UI indicators and some that do not. The next thing, if you have access to the calculator, is to tweak the trading period to set it to a value that aligns with your strategy. Most indicators, by default, will have the period set to 14 days, but it can be adjusted to suit your unique requirements.
