If you are a trader in the financial market, you may have heard of a ‘swap’. This kind of derivative contract or agreement between two parties outlines a financial exchange. It includes the exchange of liabilities or cash flows. Through a swap contract, a company pledges to make a series of payments in exchange for receiving a similar set. Typically, swap contracts involve exchanging cash flows based on an agreed amount, similar to loans or bonds, but the financial instruments can differ.

Understanding swap

Swap contracts are a relatively recent innovation. First introduced in the 1980s, they are now a popular financial contract in the market.

Swap contacts are majorly signed between financial institutions or businesses. These can be readily customised to account for the specific requirements of both parties. Swap contracts, unlike other derivatives like futures and options, are not listed or traded on exchanges. Furthermore, these are commonly used by institutions and not individuals, as there is a risk of defaults. Among traders and investors, the interest rate swap is perhaps the most common and popular type of swap contract.

Swaps are quite common among big companies and are used to efficiently finance operations and hedge risks.

Here are some of the fundamentals of a swap contract:

  • Starting and ending date of the swap contract.
  • The basic nominal amount. This is used to measure the payment terms of both parties.
  • Payment frequency.
  • Margin rate or interest rate of parties.
  • Index of reference.

It is also interesting to note that in the financial market, there are institutions like swap banks which work towards facilitating these contracts and share trading.

Types of swaps

With the meaning of swaps clarified, let us now take a look at the various types of swap contracts that are used in the financial market. As they can be customised, it may be impossible to list all types of swap contracts. However, we have covered the most popular ones.

Interest rate swaps

As mentioned earlier, interest rate swap contracts are perhaps the most popular in the market. They facilitate the exchange of cash flows between parties to speculate or hedge against interest rate risks. The cash flows in these contracts are based on a notional predetermined principal amount. As this type of swap contract is most commonly utilised, it is also called a plain vanilla interest swap. An important aspect here is that both parties use the same currency for exchanging cash flows, and the settlement dates are also agreed upon beforehand. The actual payment interval is determined mutually and could be annually, quarterly, or monthly.

Commodity swaps

Commodity swap contracts facilitate exchanging floating commodity pricing for fixed pricing. Floating pricing depends on the market price of the underlying commodity which could be fuel, oil, livestock, grains, precious metals, etc., while the fixed pricing is predetermined and mentioned in the contract. Crude oil is the most popular commodity in commodity swap contracts. These are employed to hedge against the risk of price volatility in the market.

Currency swaps

Currency swap contracts involve both parties exchanging interest and principal payments in different currencies. This involves actual amounts, not just notional amounts, which are exchanged besides the interest obligations. Often, these contracts also include different nations. Transactions under currency swap contracts are noted as foreign exchange transactions. Thus, they may be omitted from a company’s balance sheet.

Debt-equity swaps

Equity swap or debt swap contracts are primarily geared towards refinancing by exchanging debt for equity. Debt-equity swap contracts enable the holder of debt to secure equity to cancel the debt. This forms a method for companies that are struggling to modify their capital allocation. These contracts enable businesses to delay repayment.

To make the swap conditions attractive, businesses often offer lucrative deals, such as offering shares that are worth two or three times the value of an investor’s bonds.

Total return swaps

In these contracts, an asset’s returns are exchanged for a fixed or variable interest rate. These assets are typically equities, indexes, or bonds. In a way, this enables a party to benefit from the price changes in the given asset without even buying it directly. The two parties in a total return swap contract are known as total return receiver and total return payer.

Credit default swap (CDS)

In these swap contracts, one party agrees to pay the lost interest and principal of a loan to the buyer of this contract if the borrower ends up defaulting on the debt. These swap contracts formed part of the underlying contributors to the 2008 financial crisis as they enabled some investors to level out their credit risk by utilising other investors.
