What are undervalued stocks?

The phrase ‘undervalued stocks’ is used to define shares or securities whose market value is lower than their actual or intrinsic value. The stocks in discussion could be due to various reasons, which could be socio-economic, sector-specific, or the slowdown in the overall market.

When traders specifically aim to choose undervalued stocks for investment, it is called value investing. This strategy was first popularised by Benjamin Graham and then followed by Warren Buffet.

What are overvalued stocks?

Overvalued stocks are shares whose market value is higher when compared to their intrinsic or actual value. The intrinsic value is determined by internal factors, which are in a business’s control. Conversely, market prices are dependent on external factors, such as fluctuations in the market, changes in share demand, etc.

Company stocks can also become overvalued in situations where a firm undergoes fundamental or fiscal crises, which are internal factors.

Key indicators to identify undervalued stocks

There are several key indicators and metrics that investors employ to pick overvalued and undervalued stocks to know potential market entry and exit points. This process usually includes intensive research of factors like company profits, cash flows, revenues, etc. Among these, the key indicators are:

  • Price-to-earnings ratio
    This is computed by dividing the share price of a company by its EPS. This is a great metric for investors to understand whether a share is undervalued. Thus, it is critical for value investors. Typically, a P/E ratio, which is on the lower end, indicates that the business’s earnings per share is higher. This helps stabilise the share price. The opposite is also true, as a higher P/R ratio is an indicator of higher stock price, and EPS remains relatively stable.
  • Price-to-book ratio
    The price-to-book ratio can be calculated by dividing the per-share stock price by the book value per share. It is an indicator of a business’s current financial performance and the firm’s potential for future profits.
    The P/B ratio is used to identify undervalued shares in the stock market. If the book value of a given stock is higher than its market value, it is an indicator of the stock being undervalued in the market.
  • Net cash flow
    The net cash flow is the cash remaining with a company once it has made all the necessary cash deductions or outflows. The outflows are inclusive of capital expenditures and operating expenses. When the net cash flow of a company is positive, it is a good sign as the business has the potential to pay off existing liabilities, invest in research and development, pay out dividends, launch new products, etc.

While these are some primary factors to determine if a share is undervalued, there are more metrics that traders can consider. Here are some qualitative factors as well to take into account:

  • The historical financial performance of the business
  • Legal and compliance history of the company
  • The nature of the company’s offered products
  • Credit rating of the firm
  • Financial performance during a recession period

Key indicators to pick overvalued stocks

Similarly, numerous indicators help investors and traders identify overvalued stocks in the financial market. These include metrics like a company’s annual report, balance sheet, and income statement, among others. The key indicators are:

  • Price-to-earnings ratio
    This is the ratio between a business’s share price per unit and per-share earnings that shareholders receive. Typically, a company’s shares are considered overvalued when their associated P/E ratio exceeds 50. This metric helps investors understand if the price of shares is higher than its ability to pay dividends.
  • PEG ratio
    The P/E ratio is a good standard measure of overvaluation in the stock market. However, its assessment scope lacks depth. This gap is filled by the PEG ratio, which is a ratio between the approximate projected EPS growth rate in the subsequent year, after subtracting the payable tax, and the present price-to-earnings ratio.
    Typically, if the value of the PEG ratio is above 2, it is a sign of stock overvaluation. The lower the PEG value, the more the stock can be considered to be undervalued. The opposite also stands true.
  • Dividend yield relative percentage
    This metric is used to measure a business’s performance. It takes into account the dividends paid by the company and compares its recent dividend payouts against the historical data. Overvalued shares are identified easily, as in cases of overvaluation, the associated companies usually pay lower dividends than the past payouts. This is a direct window into a firm’s financial capacity and potential.
    This analysis is vital for beginners in the financial market as there is no complex data analysis, and only historical dividend payouts have to be assessed.
  • Identifying cyclical fluctuations
    Investors and traders in the market must also analyse cyclical fluctuations in the economy and how they could affect the stocks in their portfolios.
    For instance, if an economy is undergoing expansion, some sectors in the country can benefit more compared to others, which could directly benefit investors. Interestingly, there is a unique phenomenon known as the value trap, wherein investors buy shares that are on the rise because of economic expansion but often regret their purchase as the market eventually falls sharply.
